                Central bank digital currencies face a tricky trilemma when it comes to ensuring they are well designed. Mu Changchun, who is heading up research on the CBDC at the People\u2019s Bank of China,\u00a0says a completely anonymous app<\/a>roach wouldn\u2019t work\u2026 but this doesn\u2019t have to be at the expense of user privacy. Instead, Beijing\u2019s stance champions \u201ccontrollable anonymity\u201d \u2014 meaning small transactions can be held in private, payment information can be encrypted, and telecoms operators are stopped from disclosing personal data and phone numbers with the central bank.<\/p><p dir=\"ltr\">Some critics have taken a dim view about what \u201ccontrollable anonymity\u201d might mean \u2014 expressing concerns that this could result in transaction history being surveilled.<\/p><h2>What happens if a CBDC has a good identity mechanism?<\/h2><p><\/p><p dir=\"ltr\"><em>This ends up opening a whole new can of worms.<\/em><\/p><p dir=\"ltr\">CBDCs can be based on traditional payment gateways \u2014 delivering an account-based solution with a good identity mechanism.<\/p><p dir=\"ltr\">Not only is this approach 100% compatible with conventional banking systems and legally compliant, but it also offers some recourse to users in the event that their private keys go missing. Now, such a situation can be treated like forgetting the password to a bank account \u2014 the information can easily be recovered.<\/p><p dir=\"ltr\">The fact that personal information is readily available resultantly means that programmable money features can easily be introduced. A good example can be the introduction of automatic taxation, where funds are immedia<\/a>tely deducted based on their income.<\/p><p dir=\"ltr\">Although all of this could deliver some much-needed streamlining, such a centralized system does have its downsides. It creates that dreaded single point of failure that cryptocurrencies were designed to avoid, and there could be a risk of devastating data leaks.<\/p><h2>Are there issues with the design choices currently being made?<\/h2><p><\/p><p dir=\"ltr\"><em>Many payment-based CBDC solutions are sacrificing privacy in order to achieve identity and programmability.<\/em><\/p><p dir=\"ltr\">Right now, we\u2019re seeing a lot of blockchain and cryptocurrency-based CBDCs sacrifice the protection of user identities to achieve privacy and programmability.<\/p><p dir=\"ltr\">To an extent, this is understandable. A CBDC with a weak identity system \u2014 or none at all \u2014 can have some rather unpleasant consequences for the end user.<\/p><p dir=\"ltr\">Without such a system, a consumer who forgets or misplaces their private keys can end up losing access to all of their assets \u2014 replicating the issue seen with other cryptocurrencies.<\/p><h2>What are the challenges of designing a central bank digital currency?<\/h2><p><\/p><p dir=\"ltr\"><em>Central banks face a trilemma as they try to create a practical CBDC.<\/em><\/p><p dir=\"ltr\">Identity, programmability and privacy all matter when it comes to a digital currency that\u2019s designed for use by the masses \u2014 but focusing on one can be at the expense of another.<\/p><p dir=\"ltr\">Inevitably, many countries pursuing CBDCs have legal compliance at the forefront of their minds. As a result, the identities of those who use these digital currencies need to be verifiable to ensure funds aren\u2019t used for money laundering or other forms of illicit activity.<\/p><p dir=\"ltr\">This is easier said than done. Any identity-based system ends up threatening a user\u2019s privacy, and instantly makes the digital currency in question less anonymous than cash.<\/p><p dir=\"ltr\">Programmable money is another big draw that CBDCs provide \u2014 ensuring that funds can be used for specific purposes. Although the token-based systems that blockchains provide make this possible, user-specific features can\u2019t be introduced without personal data\u2026 again risking user privacy.<\/p><p dir=\"ltr\">Because of all this, central banks are walking a tightrope as they attempt to build a CBDC that scores equally well on identity, programmability and privacy.<\/p><\/p>\n<\/code><\/pre>\n
