target=\"_blank\" href=\"https:\/\/theconversation.com\/cryptocurrencies-blockchains-and-their-dark-side-4-essential-reads-103567\">cryptocurrencies and the blockchains<\/a> they run on have promised a lot.<\/p>\n<p>To them, these technologies represent salvation from <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.usv.com\/writing\/2016\/08\/fat-protocols\/\">corporate power over the internet<\/a>, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/time.com\/5486673\/bitcoin-venezuela-authoritarian\/\">government intrusions on liberty<\/a>, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/foreignpolicy.com\/2021\/06\/22\/blockchain-bitcoin-energy-decentralized-finance-development-poverty\/\">poverty<\/a> and virtually everything else that ails society.<\/p>\n<p>But so far, the reality has mostly involved <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.spglobal.com\/ratings\/en\/research\/articles\/210308-the-future-of-banking-cryptocurrencies-are-still-mostly-about-speculation-not-payment-11860149\">financial speculation<\/a> with popular cryptocurrencies like bitcoin and dogecoin, which <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.cnbc.com\/2021\/07\/01\/after-bitcoins-wild-first-half-these-are-the-5-biggest-risks-ahead.html\">soar and plunge<\/a> with alarming regularity.<\/p>\n<p>So what are cryptocurrencies and blockchain good for?<\/p>\n<p>As an <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/scholar.google.com\/citations?user=WhzTfGwAAAAJ&amp;hl=en&amp;oi=ao\">expert on emerging technologies<\/a>, I believe that decentralized finance, known as DeFi, is the first solid answer to that question. <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/theconversation.com\/what-is-defi-and-why-is-it-the-hottest-ticket-in-cryptocurrencies-144883\">DeFi refers to financial services<\/a> that operate entirely on blockchain networks, rather than through inter<a href=\"https:\/\/buradabiliyorum.com\/en\/category\/social-mediaa\/\" data-internallinksmanager029f6b8e52c=\"1\" title=\"Social Media\" target=\"_blank\" rel=\"noopener\">media<\/a>ries like banks.<\/p>\n<p>But DeFi comes with a host of risks as well that developers and regulators will need to address before it can go mainstream.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"What_is_DeFi\"><\/span>What is DeFi?<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Traditionally, if you want to borrow US$10,000, you first need some assets or money already in the bank as collateral.<\/p>\n<p>A bank employee reviews your finances, and the lender sets an interest rate for the repayment of your loan. The bank gives you the money out of its pool of deposits, collects your interest payments and can seize your collateral if you fail to repay.<\/p>\n<p>Everything depends on the bank: It sits in the middle of the process and controls your money.<\/p>\n<p>The same is true of stock trading, asset management, insurance and basically every form of financial services today. Even when a financial <a href=\"https:\/\/buradabiliyorum.com\/en\/category\/technology\/\" data-internallinksmanager029f6b8e52c=\"4\" title=\"Technology\" target=\"_blank\" rel=\"noopener\">technology<\/a> <a href=\"https:\/\/buradabiliyorum.com\/en\/category\/download-scripts-themes-apps\/\" data-internallinksmanager029f6b8e52c=\"9\" title=\"Download Scripts &amp; Themes &amp; Apps\" target=\"_blank\" rel=\"noopener\">app<\/a> such as <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.chime.com\/\">Chime<\/a>, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.affirm.com\/download\">Affirm<\/a> or <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/robinhood.com\/us\/en\/\">Robinhood<\/a> automates the process, banks still occupy the same intermediary role. That <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/papers.ssrn.com\/sol3\/papers.cfm?abstract_id=3711777\">raises the cost of credit and limits borrower flexibility<\/a>.<\/p>\n<p><a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/whr.tn\/DeFi-BTH\">DeFi turns this arrangement on its head<\/a> by re-conceiving of financial services as decentralized software applications that operate without ever taking custody of user funds.<\/p>\n<p>Want a loan? You can get one instantly by simply putting cryptocurrency up as collateral. This creates a \u201c<a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/files.stlouisfed.org\/files\/htdocs\/publications\/review\/2021\/04\/15\/decentralized-finance-on-blockchain-and-smart-contract-based-financial-markets.pdf\">smart contract<\/a>\u201d that finds your money from other people who made a pool of funds available on the blockchain. <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/mashable.com\/article\/defi-guide-ethereum-decentralized-finance\">No bank loan officer necessary<\/a>.<\/p>\n<p>Everything runs on <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/theconversation.com\/what-are-stablecoins-a-blockchain-expert-explains-164812\">so-called stablecoins<\/a>, which are currencylike tokens typically pegged to the U.S. dollar to avoid the volatility of bitcoin and other cryptocurrencies. And transactions <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.euromoney.com\/learning\/blockchain-explained\/what-is-blockchain\">settle automatically on a blockchain<\/a> \u2013 essentially a digital ledger of transactions that is distributed across a network of computers \u2013 rather than through a bank or other middleman taking a cut.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_rewards\"><\/span>The rewards<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Transactions made this way can be <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.bitkom.org\/sites\/default\/files\/2020-07\/200729_whitepaper_decentralized-finance.pdf\">more efficient, flexible<\/a>, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/files.stlouisfed.org\/files\/htdocs\/publications\/review\/2021\/04\/15\/decentralized-finance-on-blockchain-and-smart-contract-based-financial-markets.pdf\">secure<\/a> and automated than in traditional finance.<\/p>\n<p>Moreover, DeFi eliminates the distinction between ordinary customers and wealthy individuals or institutions, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.brookings.edu\/opinions\/americas-poor-subsidize-wealthier-consumers-in-a-vicious-income-inequality-cycle\/\">who have access to many more financial products<\/a>. Anyone can join a DeFi loan pool and lend money to others. The risk is greater than with a bond fund or certificate of deposit, but <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.cnbc.com\/2021\/06\/18\/whats-defi-crypto-based-decentralized-finance-explained.html\">so are the potential returns<\/a>.<\/p>\n<p>And that\u2019s just the beginning. Because DeFi services run on open-source software code, they can be combined and modified in almost endless ways. For example, they can automatically switch your funds among different collateral pools based on which currently offers the best returns for your investment profile. As a result, the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.protocol.com\/braintrust\/ecommerce-retail-innovation-beyond-pandemic\">rapid innovation seen in e-commerce and social media<\/a> could become the norm in traditionally staid financial services.<\/p>\n<p>These benefits help explain why DeFi growth has been meteoric. At the recent market peak in May 2021, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/defipulse.com\">over $80 billion<\/a> worth of cryptocurrencies were locked in DeFi contracts, up from less than $1 billion a year earlier. The total value of the market was $69 billion as of Aug. 3, 2021.<\/p>\n<p>That\u2019s just a drop in the bucket of the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.globenewswire.com\/news-release\/2021\/03\/31\/2202641\/0\/en\/Financial-Services-Global-Market-Report-2021-COVID-19-Impact-And-Recovery-To-2030.html\">$20 trillion<\/a> global financial sector, which suggests there is plenty of room for more growth.<\/p>\n<p>At the moment, users are mostly experienced cryptocurrency traders, not yet the novice investors who <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/fortune.com\/2021\/07\/29\/robinhood-ipo-meme-stocks-reddit-investors\/\">have flocked to platforms like Robinhood<\/a>. Even among <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/markets.businessinsider.com\/news\/currencies\/crypto-users-pass-100-million-boomers-gen-x-bitcoin-btc-ethereum-2021-2\">cryptocurrency holders<\/a>, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/consensys.net\/reports\/defi-report-q1-2021\">just 1% have tried DeFi<\/a>.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_risks\"><\/span>The risks<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>While I believe the potential of DeFi is exciting, there are also serious causes for concern.<\/p>\n<p>Blockchains can\u2019t eliminate the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.finra.org\/investors\/learn-to-invest\/key-investing-concepts\/reality-investment-risk\">risks inherent in investing<\/a>, which are the necessary corollary of the potential for returns. In this case, DeFi can magnify the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.investopedia.com\/articles\/investing\/052014\/why-bitcoins-value-so-volatile.asp\">already high volatility<\/a> of cryptocurrencies. Many DeFi services facilitate leverage, in which investors essentially borrow money to magnify their gains but face greater risk of losses.<\/p>\n<p>Moreover, there isn\u2019t any banker or regulator who can send back funds transferred in error. Nor is there necessarily someone to repay investors when hackers find a vulnerability in the smart contracts or other aspects of a DeFi service. <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/finance.yahoo.com\/news\/messari-defi-exploits-total-284-091600754.html\">Almost $300 million<\/a> has been stolen in the past two years. The primary protection against unexpected losses is the warning \u201cinvestor beware,\u201d which <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.nytimes.com\/2020\/03\/15\/smarter-living\/corona-stock-market-tips-dealing-with-financial-crash-crisis.html\">has never proved sufficient in finance<\/a>.<\/p>\n<p>Some DeFi services <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.ft.com\/content\/e6e7d9d6-7778-4286-ba6f-e5831fcbc538\">appear to violate regulatory obligations<\/a> in the United States and other jurisdictions, such as not barring transactions by terrorists, or allowing any member of the <a href=\"https:\/\/buradabiliyorum.com\/en\/category\/general\/\" data-internallinksmanager029f6b8e52c=\"3\" title=\"General\" target=\"_blank\" rel=\"noopener\">general<\/a> public to invest in restricted assets like derivatives. It\u2019s not even clear how some of those requirements even <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.theregreview.org\/2021\/04\/28\/werbach-defi-next-frontier-fintech-regulation\/\">could be enforced in DeFi<\/a> without traditional intermediaries.<\/p>\n<p>Even highly mature, highly regulated traditional financial markets experience shocks and crashes because of hidden risks, <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.doi.org\/10.7916\/D8DV1VQH\">as the world saw in 2008<\/a> when the global economy nearly melted down because of one obscure corner of Wall Street. DeFi makes it easier than ever to create hidden interconnections that have the potential to blow up spectacularly.<\/p>\n<p>Regulators in the U.S. and elsewhere are increasingly talking about ways to rein in these risks. For example, they are starting to <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.coindesk.com\/fatfs-new-guidance\">push DeFi services to comply<\/a> with anti-money laundering requirements and <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.wsj.com\/articles\/risks-of-crypto-stablecoins-attract-attention-of-yellen-fed-and-sec-11626537601\">considering regulations governing stablecoins<\/a>.<\/p>\n<p>But so far they have only begun to scratch the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.weforum.org\/whitepapers\/decentralized-finance-defi-policy-maker-toolkit\">surface of what may be required<\/a>.<\/p>\n<p>From <a href=\"https:\/\/buradabiliyorum.com\/en\/category\/trip-and-travel\/\" data-internallinksmanager029f6b8e52c=\"10\" title=\"Trip &amp; Travel\" target=\"_blank\" rel=\"noopener\">travel<\/a> agents to car salespeople, the internet has repeatedly undermined the <a rel=\"nofollow noopener\" target=\"_blank\" href=\"https:\/\/www.amazon.com\/Wealth-Networks-Production-Transforms-Markets\/dp\/0300125771\">bottleneck power of intermediaries<\/a>. DeFi is another example of how software based on open standards can potentially change the <a href=\"https:\/\/buradabiliyorum.com\/en\/category\/game\/\" data-internallinksmanager029f6b8e52c=\"7\" title=\"Game\" target=\"_blank\" rel=\"noopener\">game<\/a> in a dramatic way.
